Event-Driven Overlays: Structuring Carry Around Earnings, Litigation Dates, and FDA Catalysts
Abstract
A $1.8M micro-cap biotech holds through a PDUFA date 21 days out. No listed options on the name. The liquid sector proxy — XBI — sees 30-day IV rise from 27% to 47% in the two weeks before the readout window. A 15-delta short strangle on XBI placed at T-10 collects $18,400 on $620K proxy notional and decays to $6,100 by T-1. The micro-cap is never transacted. The event-driven overlay harvests the earnings IV crush on the liquid side while the underlying position rides the catalyst unhedged on its idiosyncratic leg. This note covers entry timing, strangle sizing, and where gap risk survives.
1. The Setup: Known Dates Inflate Implied Volatility
Binary events with published calendars — earnings prints, PDUFA dates, patent trial verdicts, litigation rulings — produce a predictable volatility pattern. Implied volatility on exposed names and their sector proxies ramps 40–80% in the final 2–3 weeks, peaks the session before the event, then collapses 50–70% on the print regardless of direction. That collapse is the earnings IV crush. It is the most reliable premium source in an event-driven overlay.
Concrete example from the PDUFA setup above:
| Days to Event | XBI 30-Day IV | 15Δ Strangle Premium (30 DTE, $620K notional) |
|---|---|---|
| T-21 | 27% | $9,800 |
| T-14 | 34% | $13,200 |
| T-10 | 41% | $18,400 |
| T-5 | 47% | $21,700 |
| T-1 | 49% | $22,900 |
| T+1 (post-readout) | 24% | $6,100 |
Premium more than doubles from T-21 to T-1 on the same strikes.
The micro-cap itself has no options chain to sell. But its factor proxy does. If decomposition shows the position carries 0.70+ R² to small-cap biotech factors, XBI or a two-name liquid peer basket moves enough with the same event cycle to serve as the volatility vehicle. The overlay sells the proxy’s inflated event vol, holds through the date, and covers into the crush. The micro-cap’s directional exposure to the catalyst stays fully on — this is binary event hedging of the carry leg, not the underlying gap.
Three event types qualify. Earnings with a confirmed date and consensus range. Regulatory catalysts with a statutory window (PDUFA, AdCom vote). Litigation with a scheduled verdict or Markman hearing. All three share one property: the date is public, so the IV ramp is tradeable in advance. Rumored or unscheduled catalysts do not qualify — without a calendar, there is no ramp to time.
2. Entry Timing: Sell the Ramp, Not the Peak
The temptation is to wait until T-1 for maximum premium. That maximizes collection and maximizes gap exposure in equal measure. The better entry is T-14 to T-7, on three mechanics.
First, most of the IV ramp arrives early. In the table above, IV moves from 27% to 41% between T-21 and T-10 — 70% of the total inflation — while last-week gamma risk rises disproportionately. Entering at T-10 captures the bulk of the premium while avoiding the final 5-day window where daily mark-to-market swings widen 2–3x.
Second, liquidity peaks mid-ramp. Proxy options volume typically doubles in the second week before a clustered event window. Bid-ask spreads on 15-delta wings tighten from $0.25–0.35 to $0.10–0.18. Entering at T-14 to T-7 gets filled inside the spread.
Third, exit flexibility. A strangle opened at T-10 with 30 DTE still carries 20 days of tenor past the event. If the catalyst slips — PDUFA extension, trial continuance — the position retains time value and can be rolled rather than stopped out at a loss. A weekly opened at T-1 into a delayed event expires worthless on process, not on thesis.
Rule: initiate the short strangle when proxy front-month IV prints 1.4x its 60-day median with 7–14 days to the event. Cover 60–80% into the crush on T+1 regardless of the micro-cap outcome. Do not hold the stub for residual theta — post-event wings reprice to realized vol within one session and the remaining premium no longer compensates for gap continuation risk.
3. Sizing the Strangle
The event-driven overlay is a carry trade with a hard loss boundary. Sizing keeps a full-gap loss survivable.
Structure: delta-neutral short strangle on the proxy, 30 DTE, wings at 12–18 delta each side. For XBI at $92 with 30-day IV at 41%, that is roughly the $82 put / $103 call — 11% down, 12% up. Both strikes sit outside the proxy’s median one-day post-event move (±6–8% for XBI on major holding readouts), inside its 95th-percentile move (±14%).
Sizing constraints:
- Proxy notional per event: 25–35% of the standing proxy basket. On a $1.8M micro-cap with a $1.4M proxy basket, one event overlay runs $350K–$500K notional. Never the full basket — overlapping events stack gap risk silently.
- Premium-to-loss ratio: collected premium must exceed 4% of proxy notional deployed. At $18,400 on $620K (3.0%), the T-10 example is light — trim wings to 18 delta or wait for T-7. At $21,700 (3.5%+), it clears after spread costs.
- Max loss cap: define the stop as 3x premium collected. A $20K premium strangle gets cut at -$60K proxy P&L, no discretion. That bounds any single event at ~3% of the micro-cap position.
- Concurrency limit: maximum two concurrent event overlays. Earnings season clusters five or six dates in three weeks. Selling all of them converts idiosyncratic gap risk back into systematic short-gamma exposure — the exact risk the base proxy hedge was built to contain.
Roll convention: if no gap materializes, close both legs on T+1 morning. Typical capture is 65–75% of max profit ($12K–$14K net per $500K sleeve). If the proxy gaps through a wing, close the tested side same-day — do not roll into the direction of the gap.
4. The Gap Risk That Remains
The overlay collects inflation on the proxy. It does not hedge the micro-cap’s jump. That distinction sets the loss cases.
Idiosyncratic gap with no proxy follow-through. The micro-cap gaps ±30–60% on its readout while XBI moves 2–3%. The strangle expires profitable — the earnings IV crush still pays — but the micro-cap leg dominates P&L. A negative readout overwhelms months of overlay carry in one print. The event-driven overlay never offsets this. Position sizing on the micro-cap itself is the only control: no single binary name above 8–10% of book if the intent is to hold through the date.
Correlated gap. The catalyst reprices the whole subsector — a class-wide FDA rejection, an adverse litigation precedent. XBI gaps 10–14% through the short wing. The $20K premium becomes a $55K–$75K loss on the proxy leg, concurrent with a drawdown on the micro-cap. This is the structural worst case: short gamma and long illiquid delta in the same direction. The 3x-premium stop and the 25–35% notional cap exist for this scenario specifically.
Volatility regime failure. In sustained low-vol regimes (VIX below 15, sector IV below 20%), pre-event ramps compress to 15–25% instead of 40–80%. Premium fails the 4% clearing threshold. The correct action is to skip the event. Forcing an undersized strangle for fractional carry reintroduces gap risk at inadequate compensation.
Net assessment: a disciplined event-driven overlay adds 8–15 points of annualized carry on deployed proxy notional across 6–10 events per year, at the cost of one partial gap loss every 12–18 months under the sizing above. It monetizes the calendar. It does not insure the catalyst.
